I am creating a service pack and I want the user to be able to roll-back to previous version/files if there is a problem.
Where do I set this in InstallShield 7, or can it be done?

You you abort an installation, it wil automatically rollback to the state it was before you started the setup. However after setup is completed successfully, there is no rollback functionality.

How can I backup all files that are getting replaced?

You could do that using the MoveFile table or a script that cals CopyFile.
Beware however: if you manually downgrade these files Windows Installer may update them again (auto repair). The clean solution would be to uninstall the updated version, then reinstall the older version.
