I want to save my projects in XML format for source control. It is also important to have automated builds. It looks like the regular automation interface (ISCmdBld.exe) can handle either binary or XML file format, but the standalone automation interface (IsSABld.exe) fails to build a project saved in the XML format.
Is there a special switch so IsSABld.exe knows how to handle the XML format? Is there some other workaround?

Yes, send them an email. I wouldn't be surprised if this limitation existist, is it an option for you to use the main automation interface instead of the standalone one?
